Setoff

A setoff refers to an act of offsetting or balancing a claim or debt against another. It essentially cancels out portions of mutual obligations, reducing the overall amount owed. This financial mechanism is frequently used in legal and commercial contexts to resolve disputes involving reciprocal debts, credits, or damages. A setoff effectively allows parties to deduct what they owe from what is owed to them, streamlining payment processes and minimizing potential losses.

• After the company delivered the defective products, the buyer filed a lawsuit. The buyer had paid a significant deposit, the seller and buyer decided the deposit could be used as a setoff against damages. The court agreed with the decision, allowing the setoff to reduce the amount the seller owed, rather than a separate legal action.
• When the contractor finished the renovations, the homeowner discovered several flaws. With a claim to the work, the homeowner believed the contractor's poor craftsmanship warranted compensation. The homeowner wanted the cost of those problems to be a setoff against the final payment, which the contractor approved after inspections were completed.
• The bank held both the borrower's deposit account and a loan owed by the borrower. The borrower then defaulted on their loan payments. The bank declared a setoff. The bank then used the money in the borrower's account to pay down the overdue balance, satisfying their loan obligations up to the account's balance.
• During bankruptcy proceedings, if a creditor owes the bankrupt party money, and the bankrupt party owes the creditor money, the court may approve a setoff.
